Reading the result

The ratio also measures operating leverage. At 40%, every extra pound of sales adds 40p of profit — and every pound lost removes 40p. High ratios make good years excellent and bad years painful.

Where this goes wrong. Assuming the ratio holds as volume changes. Bulk discounts, overtime rates and shipping bands all move variable costs per unit, so the ratio at 20,000 units is rarely the ratio at 12,000.

A useful check on any unfamiliar result is to compare it against a rough mental estimate first — round the inputs to convenient numbers and see whether the calculator's answer lands in roughly the same territory. A wildly different figure usually means one of the fields was entered in the wrong unit, most often a percentage typed as a whole number where a decimal was expected, or the reverse.

Software and services often exceed 70%; retail and distribution run 20–40%. What matters is whether the ratio covers the fixed cost base at achievable volumes.

Directly: break-even revenue is fixed costs divided by the ratio. Halving fixed costs halves the sales needed to break even, as does doubling the ratio.
